2.(20%)Suppose that there are only two fishermen,John and Jack,who fish along a
certain coast.They would each benefit if lighthouses were built along the
coast where they fish.The marginal cost of building each additional
lighthouse is $100. The marginal benefit to John of each additional
lighthouse is 90-2Q,and the marginal benefit to Jack is 40-4Q,where Q equals
the number of lighthouses.
a.Explain why we might not expect to find the efficient number of lighthouses
along this coast
b.What is the efficient number of lighthouses? What would be the benefits to
John and Jack if the efficient number were provided
3.(40%)Consider the story of Bert and Lisa in our textbook.Bert operates a
factory that dumps its garbage into a river nobody owns.Lisa makes her living
by fishing from the river.
a.Show the notion of externality that Bart's optimal ouput might not be the
socially efficient output.
b.Suppose property rights to the river are assigned to any one of them.
Illustrate that by bargining with each other Bart and Lisa can deal with
the problem of externalities and produce the socially effcient output.
c.Illustrate that goverment deals with the externalities problem by taxes
and subsidies.
4.(20%)Compare the two policies,emissions fee and cap-and-trade,in the case
of cost changes.
