1.Suppose the only two goods you consume are X and Y. On tuesday, the
price of Y (not X!) goes up from its Monday level. On Wednesday, there
are no new price changes, but your income rises by just enough so that
you can exactly afford Monday's basket.
(a)(10 points) Use a diagram, with X on the horizontal axis and Y on
the vertical, to illustrate your budget lines and optimal consumption
bundles on Monday, Tuesday, and Wednesday. Label the optimal points
M, T, and W.
(b)(10 points) In terms of th locations of points M,T, and W, what
would it mean for X to be an inferior good?
(c)(10 points) Is it true that W is always to the right of M? If so, how
do you know? If not, what would your answer depend on?
(d)(10 points) Call X a Figgen good if it is true that "when the price of
Y goes up, the quentity demanded of X goes up." In terms of points
M, T, and W, what would it mean for X to be a Figgen good.
(e)(10 points) True or False: Every inferior good is a Figgen good.
(state reasons)
(f)(10 points) Is it possible that a good is a Figgen good, but is not a
Giffen good? Explain.
2. Consider a very poor consumer who spends his daily income of $6 on bread
(X) which costs $0.25 per unit and milk (Y) which costs $1 per unit. His
preferences can be described by the utility function

(a)(10 points) Find this person's daily consumption of bread and milk.
(b)(10 points) Given this consumer's preferences, are bread and milk
normal or inferior goods? Explain how you know.
(c)(10 points) Because this consumer is so poor, he must worry about
getting the minimum daily amount of an important nutrient that he
needs to stay alive. He gets one unit of the nutrient per unit of bread
and get one unit of the nutrient per unit of milk. He needs
at least
10 units of this nutrient per day to stay alive. Draw this consumer's
budget set, taking into account of both this subsistence constraint
and his dollar budget constraint. (Hint: His budget set should now
be the part of his dollar budget set which gives him at least 10 units
of nutrient.) Does the consumption bundle you found in (a) satisfy
the consumer's subsistence constraint?
(d)(10 points) Now suppose the price of bread rises to $0.5 per unit.
Draw the consumer's new budget set. Find the consumer's new optimal
amounts of bread and milk, taking account of both his dollar budget
constraint and his subsistence constraint.
